I put mine in ~/extracted/src - basically, you can put it anywhere. /usr/local/src is a frequent place. Doesn't really matter - all that matters is where it ends up, and that's quite flexible. It's best to keep it in the /home and /usr/local regions, though, in case of distro upgrades, reinstalls, or filesystem troubles.

You extract the source code wherever (preferably in a convienent place like digiot said), you compile the code, then you install the binary files produced when compiling. They usually go in /usr/local .

I make a /home/.../src directory to keep it in so I don't have to become root or change permissions to edit it when logged in as a user. As far as I know, it's supposed to go in /usr/local/src, but that's too much of a pain in the ass for me to bother with. If there is one thing I've learned in my years as a newbie, it's that you never want to do anything as root when you can find a way to do it as a user.
