I am trying to run applets remotely on a linux machine from a windows machine. When i ssh to the linux box and type xtem i get am error as
-bash-3.00$ xterm
xterm Xt error: Can't open display:
xterm: DISPLAY is not set
I works fine if i ssh remotly from a Linux box ?( The file permission is rwx and display is set on the remote machine). If i type echo $DISPLAY ( when sshed through a linux machine) I get a non negative value whereas on Windows it doesn't show any value.
Your Windows host must have an X server running on it in order to support any X applications, of which Xterm is one. This begs the question: why do you want an xterm if you already have a SSH terminal? A list of Windows hosted X servers can be found at Kenton Lee's X site

so can you tell how can i run applet using ssh appletviwer doesnot work . I guess is it because of the file permission
You need to install an X server on the Windows machine and then enable X forwarding in your SSH client (and in your server config too). Then you'll be able to run graphical applications over SSH. I'm really just repeating what theNbomr said..
