Check out masquerade and masquerade_all option in the sendmail.mc configuration file. That should get you started.

Any diagnostics? A simple one: "cat <some text file>|mail -v <outside address>". It might give some hints.

If I am not mistaken, at the very least, you will need a line in your sendmail.mc file like this:

define(`SMART_HOST',`smtp.yourisp.com')

or

define(`SMART_HOST',`mail.yourisp.com')

You will also need something like:

MASQUERADE_AS(`yourisp.com. ')dnl
MASQUERADE_AS(yourisp.com)dnl

and

FEATURE(masquerade_envelope)dnl
FEATURE(masquerade_entire_domain)dnl

Lots to look at and tweak!

Cheers--

You do have a good nameserver set up, yes?

what happens when you type: "dig mx hotmail.com"

or alternatively: "nslookup -querytype=MX hotmail.com"

Also, do you have any firewall rrules regarding port 53: domain server. People tend to be so concened with security these days that I have heard of people blocking their own domain server.
