Given it's open-source...
Is it fully legal to take the (X/K)Ubuntu source and tinker with it to make your own? And if/when you finish, can you format it into an iso?

Where can I get the source code? On Ubuntu.com I downloaded a 35MiB file that just listed packages and their locations.

I don't know if that would be true of the artwork. The Ubuntu name might be trademarked as well. You will need to examine the licenses of each package to make sure that everything you copy (source) is covered by the gpl.

A large part of a distribution is the community around it. Also, if you base a distro of your own based on another, you are responsible for tracking security problems with all of the packages you supply and you will need to supply the fixes.
