Dunno what to say, this was the case with my CentOS-4.3 and Redhat AS installations today. I tried it.
I agree it should be 0600 anyway.

How I solved it
Hello, I have solved this problem in my sshd account by changing the .ssh directory permission from 770 to 755. I'm not sure why, but it works:
$ chmod 755 .ssh

permissions
I have been having a terrible time getting my ssh public keys working.
The problem I was having was with permissions.
First - as has been mentioned, the authorized-keys file must not have write permissions for group or world. Obvious.
Second - as has been mentioned, the .ssh directory must not have write permissions for group or world. Pretty obvious!
Third - the userDirectory containing the .ssh folder must not have write permissions for group or world. Not obvious at all!
I hope this saves someone some time, as I have lost a few hours getting this to work.

That's what this message has been trying tell you all along:
Code:
Authentication refused: bad ownership or modes for directory /home/USERNAME
See discussion in this thread on 2008 Oct 14. ("Modes" means permissions.)
