You've gotta mount the USB stick first, then select the directory as whatever you mounted it to.
Before you run setup, make the mount point by doing 'mkdir /mnt/USBHD'
You can replace USBHD with whatever name you like, but make it easy to remember.
You'll have to find what device it's calling your USB drive, but they usually show up as /dev/sda. So, try 'mount -t auto /dev/sda1 /mnt/USBHD'
If that works, you're golden. Go into setup and select /mnt/USBHD as your source directory in setup, and be on with it.
