Exclamation [Help] "error=12, Cannot allocate memory"

I am hosted on a VPS (OpenVZ) with:
Memory: 3gb
Burst: 3gb
OS: Cent OS 5 32 bit
Java Version:
java version "1.6.0_17"
OpenJDK Runtime Environment (IcedTea6 1.7.10) (rhel-1.20.b17.el5-i386)
OpenJDK Server VM (build 14.0-b16, mixed mode)
I am receiving an error when I start bukkit (a minecraft server software). I have properly installed java. And I am in the correct directories.

 java -Xms512m -Xmx2600m -jar craftbukkit.jar nogui
After doing that command I get the following:

Do notice the line in the above quote ""sh": error=12, Cannot allocate memory."

The server will generate a world, but you can not connect to it using the MC client. Does anyone know what the problem is? I have googled for this problem for literally the past 4 hours and I am getting no where. I appreciate and and all help I receive. If you, the professionals, need any more info from me, just ask.

I've never used craftbukkit before, but what program is it trying to run named just "sh"? is there maybe an error in one of the files for it to startup where it should be running and for some reason its trying to do a sh?

can you reinstall craftbukkit over top of your current install to see if that cleans it up? it almost reads like its a craftbukkit problem not a java problem.
