Well, this may not be a solution but have a look at Myrinix, it's a CD based Knoppix(ish) distro that claims to be able to do what your talking about by using VLC, FreeNX and few other tools.

Might be worth a look just to see how they do it..

Update:

I'm working from the VLC angle. So far, things are going okay. I am able to stream the video but not the audio. I'm having trouble getting audio at all, even from VLC on the server. Weird. I'll keep at it and fill you guys in.

Anyway, thanks for the tip in the right direction!
