That's weird considering your nsswitch.conf lists files as the first entry on the hosts line. Permissions on key files?
Code:
c:/etc$ ls -l hosts resolv.conf nsswitch.conf
-rw-r--r-- 1 root root 642 Oct 24 19:43 hosts
-rw-r--r-- 1 root root 1083 Aug 23 01:00 nsswitch.conf
-rw-r--r-- 1 root root 620 Sep 24 01:55 resolv.conf
I don't know enough about name resolution to know how to investigate what is happening under the covers ...

Presumably these commands also fail
Code:
nslookup localhost
dig localhost
host localhost
