You're VNCing correctly and you're connecting to the X server. Your problem is that the window manager is not displaying (probably either Gnome or KDE, whichever you use).
Go into the home directory of the user who is running the "vncserver" program (I hope you're not using root). Go into the ".vnc" directory and there should be a startup file "xstartup".
You want to put something like:
if you use KDE. Then you have to restart your vnc server. The xstartup file is the file read when the new X session (or screen) starts up.
I don't remember if you have to add an ampersand on the end of that or not (it's been a few months since I've set one up). For example
I'm not able to test that out. But it should work for you. Remember to
RESTART YOUR VNC SERVER before trying again.

I think that technically means that you can't use any thirdparty VNC connection to connect to your winXP box. Correct me if I'm wrong, anybody. It's in the first indented block of the EULA.
